Earnings Quality
An analytical assessment of how faithfully and sustainably reported earnings reflect the firm's underlying performance and capacity to generate future cash flows.
Why It Matters
High-quality earnings are generally less dependent on aggressive estimates, temporary gains, unusual adjustments, or working-capital reversals. The concept helps evaluate disclosure reliability, covenant design, executive incentives, valuation, and whether reported growth is supported by cash conversion.
Reading the Measure
A working relation and an interpretive limit for corporate-finance use.
Interpretive caution
Earnings quality is not a standardized accounting line item or a single ratio. Industry economics, investment stage, accounting choices, and the reason for accruals must be examined before treating a difference from cash flow as manipulation.
